Economic crisis

Economic crisis
Economic crisis

The famous American economist and Nobel Prize winner in economics, Paul Krugman, has warned that the global financial system may be exposed to a new crisis due to cryptocurrencies.

In an article in the New York Times, he wrote that there are "many parallels with the mortgage bubble" that led to the global financial crisis of 2007-2008. He added, "We are witnessing a worrying echo of the collapse of the mortgage market 15 years ago."

Mortgage

It was a bubble in the US mortgage market at the beginning of this century, which inflated with banks providing real estate loans to borrowers on high-risk terms, at a time when US interest rates were low, while real estate prices were witnessing a significant increase.

Investment banks and other financial companies sold those loans through complex certificates of guarantee, causing a bubble to inflate with those securities linked to the mortgage market.

As the bubble burst, leading to a collapse with the start of the US interest rate hike, the fall in real estate prices, and many borrowers defaulting on their payments.

high risk

Krugman considered that “investors in cryptocurrencies are now buying speculative derivatives, without fully understanding the risks involved.

Exactly as happened with mortgage securitization at the turn of the century.” Krugman is a known opponent of cryptocurrency and considers it a high-risk speculative asset that threatens the financial system due to its sharp volatility.

In his article, Krugman wrote, “Many borrowers just don't understand what they are getting into Cryptocurrencies, which are unfounded and have huge price volatility,

They have the highest risk of any investment asset,” but he made it clear that cryptocurrencies may not present a huge risk to the system because “the numbers are not big enough for that to happen now.”

Cryptocurrency market

It is reported that the largest cryptocurrency, "Bitcoin", has lost almost half of its value in recent weeks (its price fell by 46%). The entire cryptocurrency market lost about half its value.

After it reached its highest level in November of last year 2021, as it declined from about 3 trillion dollars at the time to about 1.5 trillion dollars, on January 24 this year.

Inflation protection

Although Paul Krugman is to be expected as a non-crypto camper, the massive sell-off with Bitcoin and other cryptocurrencies has been going on lately.

It made these digital assets among the high-risk investment derivatives that investors dumped heavily in times of inflation and monetary tightening to drive down prices.

Economic crisis

“People have long believed that cryptocurrency prices will not move according to the fluctuations of the traditional financial market, but recent trends clearly show that they are strongly linked to market movements,” Itai Goldstein, professor of finance and economics at the University of Pennsylvania, said in an interview with Quartz.

Goldstein saw, “The reason for the recent collapse of (Bitcoin) and crypto prices is the behavior of investors on the basis that the US Federal Reserve (the central bank) will start raising interest rates at its next meeting, and may continue to raise interest rates during the current year.”

Bitcoin

He added, “The massive sale of bitcoin and cryptocurrencies now is part of a large-scale sale of high-risk investment assets.

Which can be traced back to the reserve messages regarding the start of raising the interest rate to face the high rates of inflation, as these investment assets benefited from the period of severely low interest rates, and now they must face the other side of monetary policy.”

A large section of economists considers that recent developments may refute the expectations of cryptocurrency supporters that they serve as a hedge against inflation.

And a safe haven for wealth in periods of tight monetary policy, they were chanting that cryptocurrencies could replace traditional safe havens like gold.

central banks

In times of market turmoil and monetary policy changes by central banks, investors resort to placing their money in safe havens.

Gold is the most traditional safe haven, to hedge against such fluctuations. Gold has a physical existence, meaning that its value is based on real fundamentals.

It is also considered one of the rare minerals, despite its extraction and refining, but the available quantities of it do not increase rapidly, affecting its value, as the demand for it remains in most cases greater than the supply.

next danger

“Saying that cryptocurrencies are ‘digital gold’ is completely misleading,” explained Ishwar Venugopal, a professor of finance at the University of Central Florida.

He added that "many existing investors consider cryptocurrencies to be a high-risk investment, and withdraw their money from them when prices generally start to decline."
